Seigniorage

Seigniorage is the economic value associated with issuing money. In public finance it is commonly described as the benefit an issuer receives from creating currency, considered against the cost of issuance and the effects of putting that money into circulation. Crypto discussions also use “seigniorage” for some algorithmic stablecoin designs, but the mechanisms and risks are different.

Traditional Currency

For a government, issuing currency can provide resources because the public accepts the money in exchange for goods, services, or taxes. The concept is not simply a guaranteed profit equal to face value minus paper cost: monetary policy, interest paid on liabilities, operating costs, and inflation all affect the economic result.

Seigniorage-Style Crypto Designs

Some algorithmic stablecoin systems attempted to hold a target price through protocol rules and a second token. When the stablecoin traded below or above its target, an exchange or arbitrage mechanism was intended to change the two tokens’ supplies and encourage the market price back toward the target.

Calling this “seigniorage” does not mean token holders receive reliable income. The mechanism depends on market demand, liquidity, confidence, and the ability to exchange the tokens at the intended terms. If confidence falls, the system can expand the secondary token supply as users exit, deepening the decline rather than restoring the peg.

Terra and UST

TerraUSD (UST) was described as an algorithmic stablecoin linked to LUNA through an exchange mechanism. In May 2022, that design failed under severe market stress. The SEC’s account describes the relationship between UST and LUNA and the claims made about the stablecoin; the episode should be treated as a historical failure case, not proof that all algorithmic designs use identical rules.

UST’s collapse also shows why a model’s expansion phase is not evidence that its stabilizing mechanism will work during a run. An intended arbitrage opportunity cannot guarantee buyers, liquidity, or a market value for the absorbing token.

Common Misconceptions

  • Seigniorage always means profit for token holders: no; the term describes issuance economics, not a promised distribution.
  • Every algorithmic stablecoin is a seigniorage-share design: no; designs vary, and some do not use this model.
  • Burning or minting automatically restores a peg: it can only influence incentives; it cannot force market demand or confidence to return.

Social Media Sentiment

A May 2022 r/CryptoCurrency thread debated whether UST and LUNA’s conversion mechanism could withstand continued selling. The discussion was posted during a fast-moving collapse and contains uncertainty from that moment; it is a historical snapshot, not a reliable market forecast or broad consensus. source thread.
